If it's using a whole lot of memory, then yes. Otherwise, it shouldn't make that much of a difference.
Lag in flash games is almost always because of what is going on at your computer unless it's multiplayer online. Either something's on your computer is taking up a lot of the available resources (other programs, the browser, etc.) or the flash game is taking a lot of the available resources (lots of particles, high quality graphics, and whatnot).
What happens when you set it too high is probably a crash of some sort. Boom.
Turning down quality and all visual effects, and getting rid of all background applications are the most obvious fixes. Then you could try cleaning out your PC.
If you want the best results, get your computer upgraded.
Are you talking about online games ? If so don't be doing pretty much anything else on your computer such as downloading something. If its not an online game then its your computers fault, if there is a quality option then set it to the lowest possible quality.

A few solutions to this are (Using some of the things people have said here):
1. If the game is memory heavy, it will yes, cause you're computer to slow down.
2. If it's multiplayer, you must realize lags occur often in these games (Both server and your internet connection).
3. Background programs are often a problem. I'd turn them all off.
4. If you really want to, buy a new computer. Internet doesn't really have anything to do with gaming speed except time to load and multiplayer.
does listening to itunes count?
Yes. iTunes is a big program, and sometimes can make even modern computers run pretty slow when doing other things (Having iTunes and Firefox open at the same time is not a good idea. Plus a big game and you will almost certainly get lag).
It's a good idea to either not use iTunes while playing games, or using light browsers like Opera and Safari.
Buy a faster computer? I started playing flash games because I don't have to spend a mountain of money on them (for a new PC and later for upgrades). Even still, its not really worth it. Hardly a one of these games has had a storyline, and the ones I find entertaining I could play on many other flash websites. They're mostly as long as game demo, and those are totally free.
If you guys are taking in nickles and dimes from adds, you still get millions of hits. I assume with the new games coming out all the time that you guys sponsor, and the nice interface you've provided here, that there's money being made. So why torture your customers? Because we're not directly making you money? I pay the cable bill which allows me to look at the adds that make you money. I'm essentially buying your product by my "work".
